Summary: Fraudulent credit card transactions show record losses every year. Hence it has become imperative for technology experts to design a system that can accurately detect such fraudulent transactions for minimizing the losses to a certain extent. With the increased adoption and usage of credit cards, this industry has become more vulnerable to such fraudulent activities, paving the way for technology experts to design an efficient fraudulent detection system that can be based on algorithms supported by machine learning models. But to design such a system requires proper class distribution and stationary data which can be a challenging process since most of the data available is nonstationary and has irregularity in class distribution. Hence in this research, a hybrid technique of oversampling and under sampling was applied to the skewed data for balancing. European credit card holder's publicly available data were evaluated of which some of the data was masked due to confidentiality issues. The dataset for credit card fraud was used to train algorithms across an under-sampled dataset and over-sampled while not forgetting the original dataset. The evaluations were conducted to establish which algorithm could best predict fraudulent transactions. The performance of these algorithms was evaluated using parameters such as AUC score and ROC for assessing the accuracy and validation of it based on accuracy, sensitivity, specificity, and precision. All the work was done using Python. This research focuses mainly on finding the best alternative algorithm using the machine learning model that should generate fraud alerts more accurately. Supervised Machine learning classifiers Naïve Bayes (NB) and K-nearest neighbor (KNN) known for their computational efficiency and accuracy were evaluated on this skewed data and the comparative results between the two were recorded by identifying a pattern that was distinct from other patterns. Based on previous research findings, the study recommended improving the methodology by selecting an alternative resampling technique, such as the interpolation method, which did not support duplicated data. Avoiding adding duplicate observations to the collection further improved the quality of the results. The K-Nearest Neighbor on the oversampled dataset with 99.99% prediction accuracy was the most accurate model to forecast credit card fraud. This unique approach is crucial because its implementation will guarantee the immediate or quick discovery of fraudulent transactions and their prevention. This suggested that this strategy would help financial institutions reduce the use of stolen credit cards.
